The swap contract in which one party pays cash flows at the fixed rate and receives cash flows at the floating rate is the most widely used interest rate swap and is called the plain-vanilla swap or just vanilla swap. You can think of an interest rate swap as a series of forward contracts. An interest rate swap is a contract between two parties to exchange all future interest rate payments forthcoming from a bond or loan. It's between corporations, banks, or investors. Swaps are derivative contracts. The value of the swap is derived from the underlying value of the two streams of interest payments. The two companies enter into two-year interest rate swap contract with the specified nominal value of $100,000. Company A offers Company B a fixed rate of 5% in exchange for receiving a floating rate of the LIBOR rate plus 1%. The current LIBOR rate at the beginning of the interest rate swap agreement is 4%. Forward interest rate is the interest rate that can be locked today for some future period. It is the rate at which a party commits to borrow or lend a sum of money at some future date. Forward rates can be computed from spot interest rates (i.e. yields on zero-coupon bonds) through a process called bootstrapping. Real World Example of an Interest Rate Swap. Suppose that PepsiCo needs to raise $75 million to acquire a competitor. In the U.S., they may be able to borrow the money with a 3.5% interest rate, but outside of the U.S., they may be able to borrow at just 3.2%.
